Understanding Corporate Withholding Tax in Pakistan

In Pakistan, designated withholding agents—including all companies registered under the Companies Act, 2017—are legally required to deduct income tax at source when making payments to suppliers of goods, providers of services, and execution of contracts under Section 153 of the Income Tax Ordinance, 2001.

Failing to deduct withholding tax, or deducting at incorrect rates, results in statutory penalties, default surcharges under Section 205, and potential disallowance of the entire expense under Section 21(c).

Key Variables Determining the Withholding Rate

An automated ERP must compute withholding tax dynamically using four primary parameters:

  1. Vendor Legal Structure: Company vs. Individual or Association of Persons (AOP). Corporate vendors generally attract lower withholding rates than non-corporate entities.
  2. Nature of Supply: Sale of goods, rendering of general services, rendering of specified services, or execution of turnkey contracts.
  3. Active Taxpayer List (ATL) Status: Under Tenth Schedule rules, non-filers not appearing on the Active Taxpayer List face a 100% higher withholding tax rate (double the standard statutory rate).
  4. Exemption Certificates: Vendors possessing valid reduced-rate or exemption certificates issued by the Commissioner Inland Revenue under Section 159 must have their certificate number and expiration date validated in the system.

The General Ledger Accounting Entry

When a vendor bill of PKR 1,000,000 for corporate services (subject to 8% WHT for active corporate filer) is processed, the ERP posts:

Standard WHT Journal Posting

Upon Bill Booking:
Debit: Operating Expense Account — PKR 1,000,000
Credit: Accounts Payable (Vendor) — PKR 920,000
Credit: Withholding Tax Payable (Sec 153 Services) — PKR 80,000

Upon Tax Remittance to National Bank / SBP:
Debit: Withholding Tax Payable — PKR 80,000
Credit: Bank Account — PKR 80,000 (Computerized Payment Receipt / CPR Generated)

By automating the deduction at bill entry or payment voucher creation, Novus ERP ensures that accounts payable balances reflect true net cash obligations, while withholding tax liabilities are tracked cleanly by statutory section for monthly filing under Section 165.
